Labour Markets and Unemployment

Labour-market analysis begins by distinguishing employment, unemployment and non-participation, then separates frictional, structural and cyclical unemployment. The dynamic model treats employment and unemployment as stocks connected by a job-separation rate and a job-finding rate. The steady-state unemployment rate balances inflow from employment with outflow into jobs.

Expected spell duration follows from the reciprocal of the relevant transition probability. These relationships explain why the unemployment rate alone can mislead when participation changes and why policies affecting matching differ from policies affecting wage rigidity or cyclical demand. The chapter derives the unemployment law of motion, solves the steady state and interprets convergence from both sides.

Solving unemployment flows

Q [6 marks]. The monthly separation rate is 0.02 and the job-finding rate is 0.18. Find steady-state unemployment and expected unemployment duration, then repeat after the finding rate rises to 0.23. This mark allocation supports checking steps and is not a University assessment scheme.
Separation moves workers into unemployment while job finding moves them out; the steady state balances these two flows.Separation moves workers into unemployment while job finding moves them out; the steady state balances these two flows.EmployedUnemployedseparation sigmafinding phi
Separation moves workers into unemployment while job finding moves them out; the steady state balances these two flows.
  • +1Initial steady unemployment is 0.02 divided by 0.20, equal to 10%.
  • +1Initial expected duration is 1 divided by 0.18, equal to 5.56 months.
  • +2With finding at 0.23, steady unemployment is 0.02 divided by 0.25, equal to 8%.
  • +2Expected duration becomes 1 divided by 0.23, equal to 4.35 months.
Steady unemployment falls from 10% to 8%, and expected unemployment duration falls from 5.56 to 4.35 months.
Sia tip — Match the unit of the transition rate to the unit of the duration answer.
Glossary

Key terms

Frictional unemployment
Unemployment arising because workers and suitable jobs take time to match.
Structural unemployment
Persistent unemployment created by wage rigidity or a mismatch between workers and available jobs.
Cyclical unemployment
The unemployment component associated with short-run fluctuations in aggregate economic activity.
Job-finding rate
The fraction or probability of unemployed workers entering employment during a period.
Separation rate
The fraction or probability of employed workers entering unemployment during a period.
FAQ

Labour Markets and Unemployment FAQ

Why can unemployment fall without more jobs?

People who stop actively searching leave both unemployment and the labour force. If employment is unchanged, this participation decline can mechanically lower the unemployment rate. Employment, participation and unemployment should therefore be read together before concluding that labour-market conditions improved.

What determines steady-state unemployment?

The steady state balances separations from employment with job finding from unemployment. Its rate is the separation rate divided by the sum of separation and finding rates. Faster finding lowers the steady state, while more separation raises it.

How is expected spell duration calculated?

With a constant job-finding probability each period, expected unemployment duration is its reciprocal. A monthly finding rate of 0.20 implies five months on average. The answer inherits the period unit, so a weekly rate produces a duration measured in weeks.

Why does unemployment converge to the steady state?

Above the steady state, the number leaving unemployment exceeds the number entering, so unemployment falls. Below it, separation inflow exceeds finding outflow, so unemployment rises. The difference between those flows supplies the direction of adjustment.

Study strategy

Exam move

Start with a measurement tree showing employed, unemployed and outside the labour force. Add the natural, cyclical, frictional and structural labels only after the groups are clear. Re-derive the steady-state formula from separation inflow equalling finding outflow rather than memorising the fraction alone.

Practise converting monthly rates into spell durations and check that higher job finding lowers both duration and steady unemployment. Draw the two-state flow diagram from memory and explain convergence when current unemployment begins above and below the steady state.

For policy prompts, identify whether the intervention changes job finding, separation, wage rigidity, participation or cyclical demand before predicting the unemployment effect. Build a numerical flow table for a labour force of one thousand people. Calculate unemployment outflow as the finding rate times unemployed workers and inflow as the separation rate times employed workers.

Update the stock for several periods and compare it with the closed-form steady state. This connects the probability interpretation to the aggregate-fraction interpretation. Change one rate at a time, then change both as might occur in a recession. Add participation scenarios where discouraged workers stop searching so the unemployment rate can fall without an employment gain.

For written responses, state the unemployment mechanism before the policy prescription: matching policy raises finding, wage-setting reform affects structural unemployment, and aggregate demand primarily addresses the cyclical component. Keep rate units consistent with duration units. A weekly finding rate implies weeks, while a monthly rate implies months.

Finish with an inflow-outflow explanation rather than only quoting the fraction, because the balance condition shows why the direction changes. On exam practice, calculate both worker counts and rates. A fraction can look correct even when the employed and unemployed stocks were reversed, while the flow counts expose the mistake.

Add a participation scenario to every second drill and state whether someone without work satisfies active-search and availability conditions. This habit prevents a lower unemployment rate from being interpreted automatically as more employment or a healthier labour market.
