Consolidation and Intragroup Eliminations

Consolidation begins with combined line items and then removes balances and results that exist only because group entities transacted with one another. This chapter separates reciprocal-balance reconciliation, internal sales elimination, unrealised inventory profit and related tax effects. The group viewpoint remains the test for every worksheet adjustment.

Profit inside closing inventory

Q [4 marks]. Internal sales are $240,000, group cost is $180,000 and 30% remains. Calculate unrealised profit and tax at 30%. This weighting is for consolidation practice and is not part of a published university assessment scheme.
Closing inventory contains 18 thousand dollars unrealised profit.Internal sale 240 thousand less group cost 180 thousand gives profit 60 thousand; 30 percent remains and its tax effect is 5.4 thousand.Sale $240k-Cost $180k=Profit $60k30% remains$18kTax effect $5.4k
The calculation isolates $60,000 internal profit, applies the 30% unsold fraction and then measures the $5,400 tax effect.
  • +1Internal profit is $60,000.
  • +1Unrealised profit is $18,000.
  • +1Reduce inventory and pre-tax group profit by $18,000.
  • +1The associated tax effect is $5,400.
Remove $18,000 from closing inventory and pre-tax group profit, then recognise the applicable $5,400 tax effect. The adjustment leaves unsold goods at their original group cost while preserving profit already earned through sales to outside customers. Outsider sales determine realisation timing.
Sia tip — Apply the unsold fraction to internal profit, not to the full transfer price.
Glossary

Key terms

Elimination entry
An elimination entry removes internal group balances or results from consolidated statements.
Unrealised profit
Unrealised profit is internal profit still embedded in an asset held within the group.
Reciprocal balance
A reciprocal balance is an internal receivable-payable or similar pair requiring reconciliation and elimination.
FAQ

Consolidation and Intragroup Eliminations FAQ

Why eliminate internal sales?

The group cannot earn revenue by selling to itself. Remove internal sales and purchases so consolidated performance contains external transactions, then separately correct any profit embedded in closing assets.

How is unrealised inventory profit calculated?

Find transfer price minus original group cost, then multiply that internal profit by the fraction still held within the group. The unsold fraction should not be applied to the whole sale.

What if receivable and payable differ?

Reconcile cash in transit, goods in transit or timing differences first. After the correct in-transit item is recognised, eliminate matched reciprocal balances rather than forcing unequal numbers to disappear.

Study strategy

Exam move

Use an elimination checklist in a fixed logical order: acquisition entries, reciprocal balances, internal income and expenses, internal dividends, profits in closing assets and tax effects. Label seller, buyer and outsider for every inventory transaction before calculating the unrealised portion. Start each practice worksheet by drawing the group boundary.

Place parent and subsidiary inside and external customers, suppliers and lenders outside. Every elimination should remove a balance or result that exists only inside that boundary. Reconcile reciprocal balances before eliminating them. Use cash-in-transit and goods-in-transit cases to practise identifying which legal entity needs an adjustment so receivable and payable agree.

Never plug the difference directly into the elimination. For inventory, calculate transfer price minus original group cost, then multiply that profit by the fraction still held. Keep the full sales-purchases elimination on a separate line from the closing inventory correction. In the following period, track how opening unrealised profit reverses when goods reach outside customers.

For depreciable assets, build a no-transfer benchmark using the seller's pre-transfer carrying amount and remaining useful life. Compare benchmark depreciation with the buyer's legal-entity expense and schedule the excess correction over time. Identify when the internal gain becomes realised through use or external sale. Add tax only after the consolidated carrying-amount adjustment is known.

Apply the rate to the temporary difference, not to transfer price, and update the deferred tax balance as the underlying elimination reverses. When ownership is incomplete, label the transfer direction before allocating effects involving non-controlling interests. Maintain a worksheet cross-check across revenue, expenses, assets, liabilities and equity.

After entries, search consolidated totals for internal remnants: receivables from group members, internal turnover, dividends within the group and profit embedded in assets. Reperform one problem from journal entries back to the group principle so every debit and credit has a purpose. In hard-copy notes, keep one inventory schedule, one reciprocal reconciliation and one depreciable-asset reversal schedule.

During the exam, explain the outsider test before posting the elimination, then reconcile the final asset to the amount the group would report if the internal transaction had never occurred. Add a consolidation worksheet with separate columns for parent, subsidiary, adjustments and group totals. Post each elimination with a reference number and carry that number to the supporting schedule.

This makes double counting visible when the same internal amount appears in several accounts. Work dividend cases by separating the subsidiary declaration, the parent's recorded income and any payable or receivable remaining at reporting date. Remove only group effects while preserving distributions to outside owners.

For services, management fees, interest and rent, match income and expense first, resolve timing differences, then eliminate. Include an internal loan case so principal, accrued interest, interest income and interest expense reconcile together. Practise inventory sold partly outside the group and calculate the realised fraction independently from closing stock.

In the next period, bring forward the opening adjustment through retained earnings and prove the reversal using actual external sale. For depreciable transfers, prepare a year-by-year benchmark carrying amount, depreciation correction and remaining unrealised gain. If the asset leaves the group, identify the date the remaining gain becomes external.

Build a direction table for upstream and downstream transactions when non-controlling interests are present, linking the seller's profit adjustment to the appropriate ownership allocation. At the end, recompute consolidated retained earnings and non-controlling interest from opening balances and adjusted post-acquisition results.

A zero-sum check should confirm that reciprocal balances and internal income-expense pairs disappear, while the consolidated asset remains at group historical cost less group depreciation or at another required group measurement.
