Core Income Tax Computation

The statutory computation has two linked formulas. Taxable income equals assessable income less deductions. Income tax payable then equals taxable income multiplied by the relevant rate, less tax offsets. Each element performs a different legal operation.

A deduction reduces the tax base and its value depends on the marginal rate, while an offset reduces tax dollar for dollar subject to whether it is refundable, non-refundable or carried forward. Medicare levy and any surcharge are additional calculations. Current rates and thresholds must be attached to the correct year and taxpayer rather than imported from memory.

Deduction, bracket and offset in order

Q [4 marks]. A simplified problem gives assessable income of $78,000, deductions of $8,000, no tax on the first $20,000, tax of 20% on the excess, and a $600 non-refundable offset. Calculate income tax payable before levies. The marks shown divide the calculation checks and are not a University-published marking scheme.
  • 1Taxable income is $78,000 less $8,000, which equals $70,000.
  • 1The taxable excess above $20,000 is $50,000.
  • 1Primary tax is 20% of $50,000, which equals $10,000.
  • 1Subtract the $600 offset after the rate, giving $9,400 before any separate levy.
Income tax payable before levies is $9,400. The $8,000 deduction reduced taxable income, while the $600 offset reduced tax after the rate was applied.
Sia tip — Write both statutory formulas before inserting numbers. This prevents deductions, rates and offsets from trading places.
Glossary

Key terms

Taxable income
Assessable income less deductions, calculated as the statutory base to which rates apply.
Primary tax
The amount produced by applying the relevant rate schedule to taxable income before offsets and additional levies.
Marginal rate
The rate applied to the next dollar within a progressive schedule, not necessarily the rate applied to every dollar.
Tax offset
A post-rate reduction of tax payable whose excess treatment depends on the particular offset.
Medicare levy
An additional levy generally calculated for Australian residents above relevant thresholds, separate from primary tax.
Income year
The ordinary twelve-month tax period beginning 1 July, subject to approved substituted accounting periods.
FAQ

Core Income Tax Computation FAQ

What is the basic tax calculation order?

Add ordinary and statutory income as assessable income, subtract deductions to obtain taxable income, apply the relevant rate, then subtract tax offsets. Calculate any Medicare levy or surcharge separately under the supplied facts.

Is a deduction worth its full dollar amount?

No. A deduction reduces taxable income, so its tax value generally depends on the marginal rate. A $1,000 deduction at a 30% marginal rate saves $300, while a $1,000 offset can reduce tax by $1,000 if usable.

When is a tax offset applied?

Apply the rate to taxable income first, then subtract the offset. Do not subtract an offset from assessable or taxable income. Check whether the offset is refundable, non-refundable or subject to carry-forward treatment.

How do progressive brackets work?

Use the fixed amount for completed lower brackets plus the marginal percentage of taxable income above the stated threshold. Do not multiply the highest marginal rate by the taxpayer's entire taxable income.

Does the Medicare levy sit inside the income tax rate?

Treat it as an additional calculation unless the problem explicitly states otherwise. Residence, thresholds and other facts can affect the levy or surcharge, so do not add a remembered amount without the required information.

How can I check a tax answer quickly?

Confirm taxable income does not exceed assessable income when deductions are positive, a non-refundable offset does not create a negative ordinary tax amount, and the average rate does not exceed the highest applicable marginal rate.

What details should be printed beside a tax calculation?

Label the taxpayer type and income year before using a rate or threshold. Show assessable income, deductions and taxable income on separate lines, apply the progressive schedule only to the relevant bracket portions, and identify offsets after the rate calculation. Put any levy or surcharge on its own line.

Finish with a reasonableness check: deductions should reduce the base, a non-refundable offset should not create an ordinary refund by itself, and the average rate should remain below the highest marginal rate actually applied.

Study strategy

Exam move

Memorise the two formulas as operations, not slogans. On every calculation, label assessable income, deductions, taxable income, rate result, offsets and levies on separate lines. Use fresh simplified brackets until the sequence is automatic, then move to the current-year schedule supplied in the course. Practise explaining why a deduction and an offset of the same face value produce different tax effects.

For current numbers, write the year beside the table and never combine an income-year rate with an FBT-year factor. Add a reasonableness check to every answer: compare taxable with assessable income, compute the average rate, and check the sign of each adjustment. This catches category mistakes before they become arithmetic mistakes.
