Macroeconomic Measurement and Cycles

Measure before modelling

This chapter turns familiar macroeconomic labels into exact objects. GDP is separated into its production, income and expenditure faces, while value added prevents intermediate transactions being counted twice. Nominal output, real output, the GDP deflator and consumer prices are kept distinct so changes in quantities are not confused with changes in prices.

Labour-market stocks are connected to job-finding and separation flows, and the conditional steady-state unemployment rate is derived. The final section treats volatility, comovement, persistence and Okun relations as empirical targets for later models, not as immutable causal laws.

Use a classification-first exam method

Begin every measurement answer by naming the object and its denominator.

For a transaction, decide whether it records current domestic production, an intermediate input, an asset transfer or a transfer payment before touching the expenditure identity. For a price problem, write the price and quantity years beside every term; then calculate nominal output, the chosen real measure and the implied index in that order.

For a labour-market question, distinguish the unemployment stock from the separation and finding flows, derive the conditional destination and explain why changing transition rates move that destination. Empirical cycle facts require a final label too: an accounting identity is exact by construction, a filtered gap depends on the statistical trend and an Okun coefficient is a sample estimate.

These classifications stop correct arithmetic from supporting the wrong economic claim. After computing, perform one reconciliation check: expenditure must equal measured production, nominal and real gross growth must combine with the price factor, or labour inflows must equal outflows at a claimed steady state.

Conclude with one limitation, such as GDP's incomplete welfare coverage, index-weight sensitivity or instability of empirical coefficients across episodes.

Separate real growth from price change

  • 3Build the two current-year totals with different price columns.
  • 3Compute growth and the deflator with labelled denominators.
  • 2Check the gross-factor relationship.
Current quantities valued at current prices give nominal output, while the same quantities valued at base prices give real output. Divide current real output by base real output for quantity growth, and divide current nominal output by current real output before multiplying by one hundred for the deflator. The product of the gross real-growth and price-growth factors should reproduce nominal growth apart from rounding.
Sia tip — Keep current quantities fixed while switching the price column; that single move separates quantities from prices.
Glossary

Key terms

Final Good
A good or service purchased for final use rather than embodied in another current-period product.
Value Added
A producer's sales value minus the value of intermediate inputs purchased from other producers.
GDP Deflator
An economy-wide price index equal to nominal domestic output divided by real domestic output times one hundred.
Flow Steady State
The unemployment rate approached when job-finding and separation rates remain fixed.
Procyclical Variable
A measured variable that tends to rise when output rises above trend and fall during contractions.
FAQ

Macroeconomic Measurement and Cycles FAQ

Why does the expenditure identity not prove a fiscal multiplier?

The identity classifies realised spending and must hold after transactions are recorded. It does not specify how households, firms, prices or monetary policy respond when government purchases change. A multiplier is a causal prediction that needs behavioural equations and an equilibrium closure beyond the accounting relation.

When should I use the CPI instead of the GDP deflator?

Use the CPI when the question concerns the cost of a consumer basket. Use the GDP deflator when it concerns prices of all domestically produced final output. Imported consumer goods enter the CPI but not the deflator, while investment and government production enter the deflator but not the consumer basket.

What does steady-state unemployment mean in the flow calculation?

It is the conditional destination implied by current job-finding and separation rates. It need not equal a structural natural rate when those flows are temporarily displaced by a recession. The formula describes where the unemployment stock is heading if the transition rates persist long enough.

Study strategy

Exam move

Create a one-page classification sheet with identities, index formulas, stock-flow equations and empirical regularities in separate boxes. For every transaction problem, decide whether it is final production, an intermediate input, an asset transfer or a current service before adding any value. Recompute one nominal-real example with fresh numbers and verify the multiplicative gross-factor relation.

For labour flows, draw employment and unemployment as stocks with arrows labelled by transition rates, then derive the steady state rather than memorising it. Finish by explaining why investment swings exceed output movements while total consumption fluctuates less, and why an Okun coefficient may change across samples without making the underlying negative relation meaningless.

Add a denominator label beside every percentage so an unemployment rate, inflation rate and output gap cannot be confused under time pressure.
