ACC1701B Chap.9 Equity Financing and Dividends
Equity Financing and Dividends
Equity movements have different sources
Equity is the residual claim after liabilities, but a change in total equity can come from owner financing, business performance or distributions. A share issue increases cash and contributed capital. Revenue and expenses produce profit, which changes retained earnings. Dividends transfer value to owners and reduce retained earnings.
Combining these routes into one unexplained total can make financing look like performance or make a distribution look like an operating cost.
Owner cash is not earned revenue
Cash received from customers can be operating revenue when the entity has performed. Cash received from issuing shares is financing provided by owners and does not enter profit. Cash received from borrowing creates a liability.
All three increase cash, so the counterparty and economic purpose determine the credit. The statement of cash flows preserves the same distinction by classifying share proceeds and borrowing as financing rather than operating receipts.
Dividends bypass expense
Declaring a cash dividend creates an obligation and reduces retained earnings through the dividends account; payment later reduces the payable and cash.
Neither stage records an expense because the distribution is not a resource consumed to earn revenue. This distinction protects profit from changes in payout policy. A company can earn profit and still report lower retained earnings when distributions exceed that profit.
Reconcile components before the total
Roll share capital from opening balance through issues or other owner transactions.
Roll retained earnings from opening balance through profit and dividends. Then combine the ending components. This makes an incorrectly recorded share issue, revenue or dividend visible instead of allowing it to disappear within total equity.
Treasury-share transactions also remain within equity and can reduce the total even when current operations are profitable.
Interpret growth rather than celebrating it
A sharp rise in equity caused by a share issue says that owners supplied new resources; it does not prove that operations improved. A rise caused by profit has a different meaning, and that profit still needs comparison with operating cash.
Review the component roll-forward, the financing section of cash flows and the statement of financial position together. The ending total is useful only after its drivers are separated.

Equity Financing and Dividends FAQ
Why is a share issue not revenue?
A share issue obtains financing from owners rather than earning resources through operations. It increases cash and contributed capital but leaves revenue and current-period profit unchanged.
Why are dividends not expenses?
Dividends distribute accumulated equity to owners and do not measure resources consumed to generate revenue. Declaration reduces retained earnings and creates a payable; payment later reduces cash.
Can equity rise while profit falls?
Yes. New owner contributions can more than offset a fall in retained earnings. Reconcile contributed capital and retained earnings separately before interpreting the direction of total equity.
Exam move
Prepare separate roll-forwards for contributed capital and retained earnings before adding total equity. For each cash movement, identify whether the counterparty is a customer, owner or lender; that decision distinguishes revenue, share financing and borrowing even though cash increases in all three cases. Record a share issue in contributed capital without passing it through profit.
Carry net income into retained earnings, then record dividend declaration and payment as separate events so the payable and cash timing remain visible. Explain why dividends reduce equity without being expenses. Add treasury-share practice if included in the problem and keep any own-share effect within equity rather than operating income.
Once both component schedules agree, reconcile their ending totals to financial position and classify related cash flows as operating or financing. Use an interpretation drill in which equity rises while profit falls, then identify the owner contribution that explains the apparent tension. Reverse the case by paying a large dividend during a profitable year.
Finish each answer by naming whether the change reflects financing, performance or distribution. For review, hide the account names and infer the route from the economic event. If the classification is unclear, return to the counterparty and purpose instead of memorising a journal. This makes the component meaning survive even when the numbers and sequence change.
