Financial Institutions and Bank Margins

Financial Institutions and Bank Margins reads intermediation through an institution's funding, assets, services and retained risks. Deposits are bank liabilities because money is owed to customers, while loans are assets because borrowers owe the bank. Banks transform relatively liquid, short-term funding into longer and less liquid earning claims while providing screening, monitoring and payments.

Net interest margin scales interest income after funding cost by average earning assets, but it is not final profit because operating costs, credit losses, tax and capital costs remain. The chapter links credit, liquidity, interest-rate and operational risk to the transformation service that creates them.

It also shows why margin changes depend on the speed and size of asset and liability repricing rather than on the direction of market rates alone.

Calculate and qualify net interest margin

Q [6 marks]. A bank earns $7.2 million interest, pays $3.0 million and holds $120 million average earning assets. Find NIM. The practice mark allocation is not a published university assessment scheme.

  • 2Calculate net interest income of $4.2 million.
  • 2Divide by $120 million average earning assets.
  • 2Report 3.5% and explain that other costs and losses remain.
NIM is 3.5% for the period.
Sia tip — Do not call NIM a final profit margin.

FAQ

Financial Institutions and Bank Margins FAQ

Are deposits bank assets?

No. Deposits are liabilities because the bank owes money to customers and must honour withdrawal or payment terms. Loans are assets because borrowers owe principal and interest to the bank under their loan contracts.

Why can rising rates widen or compress NIM?

The effect depends on which assets and funding sources reprice first and by how much. Loan rates rising before deposit costs may widen margin initially, while faster funding repricing can compress it.

Why is liquidity different from solvency?

Liquidity concerns making payments on time, while solvency concerns whether asset value exceeds obligations after losses. A bank can own valuable long-term loans and still struggle to meet immediate withdrawals if cash cannot be raised quickly.

Why is net interest margin not final profit?

NIM includes interest income and interest expense relative to earning assets. Staff, systems, branches, compliance, credit losses, fees, tax and the return required by equity capital sit outside that narrow measure.

How does diversification help a bank?

Holding many independent borrower claims can reduce the effect of one default. The protection is limited when borrowers share exposures to property prices, employment, interest rates or geography and defaults become correlated.

What is maturity transformation?

A bank uses funding that can mature or be withdrawn sooner to finance longer-lived assets. The service supports lending and liquidity for customers, but it creates refinancing and withdrawal exposure.

What is credit risk for a bank?

Credit risk is the possibility that borrowers do not make promised payments, reducing interest income and the value of loan assets. Screening, pricing, collateral, monitoring and diversification can manage expected loss, but common economic shocks can make many exposures deteriorate together.

Why hold liquid assets if they earn less?

Liquid resources help meet withdrawals and payment obligations without forced sales of long-term assets. Their lower return is a cost of resilience. An institution must balance immediate cash capacity against profitability instead of maximising the yield on every balance-sheet item.

How should two banks' margins be compared?

Use the same period and a consistent earning-asset denominator, then consider loan mix, funding structure, credit risk and repricing. A higher NIM can reflect efficiency or pricing power, but it can also compensate for riskier borrowers, expensive operations or volatile funding.

Study strategy

Assessment move

Sketch a two-sided bank balance sheet with loans and securities as assets and deposits or wholesale borrowing as funding liabilities. Attach each interest flow, service and risk to the relevant side. Practise explaining why the labels reflect who owes whom rather than who physically holds cash.

For NIM, calculate net interest income first, divide by average earning assets, state the period and then qualify the result with omitted costs and risks. Repricing questions require a timeline: identify which asset rates and funding costs change first, how large the reset is and whether borrower stress increases credit risk. Keep capital, liquidity and profitability separate.

Capital absorbs losses, liquidity meets cash outflows and profitability measures revenue relative to costs or resources. When comparing institutions, control for business mix, asset risk and funding structure. End with the transformation chain: relatively liquid funding supports less liquid earning assets, generating service and net interest income while retaining credit, liquidity, repricing and operational exposure.
