The Consolidation Process

This chapter turns separate legal-entity records into group statements through a controlled worksheet sequence. It covers acquisition analysis, fair-valued identifiable net assets, goodwill or bargain purchase, pre-acquisition elimination and current-period removal of internal effects.

The central discipline is reconciliation: every consolidated statement line should be traceable to parent and subsidiary balances plus named adjustments, while consolidation-only entries remain outside the entities' own ledgers.

Goodwill is $197,000.
Sia tip — Use after-tax identifiable net assets, not the acquiree's unadjusted book equity.
Glossary

Key terms

Goodwill

Pre-acquisition elimination
The pre-acquisition elimination removes the investment against acquisition-date subsidiary equity.
Worksheet adjustment
A worksheet adjustment changes group reporting without changing a legal entity's ledger.
FAQ

The Consolidation Process FAQ

Is the consolidation worksheet part of the subsidiary ledger?

No. It is a reporting mechanism used to produce group statements. The parent and subsidiary continue to maintain their own legal-entity records; use the decisive The Consolidation Process classification fact before choosing the treatment.

Why is acquisition analysis completed first?

Acquisition-date fair values and tax effects determine identifiable net assets and goodwill. Later eliminations depend on that measurement foundation; reconcile this point through the The Consolidation Process reporting consequence before submission.

How can I audit a worksheet answer?

Reconcile each consolidated line from the two trial balances through every valuation, elimination and allocation adjustment. Unexplained plugs usually signal an earlier error; test the conclusion against the complete The Consolidation Process evidence rather than a shortcut.

Study strategy

Exam move

A consolidation worksheet is not a second set of books; It is the device that turns the parent and subsidiary records into statements for one economic entity; The legal entities keep their own ledgers; At reporting date, the worksheet combines their balances and then removes amounts that cannot survive from the group's perspective;

The process begins with the acquisition date because that fixes the relationship between consideration transferred and the fair value of identifiable net assets; Goodwill represents the residual when consideration exceeds that net amount;

a gain on bargain purchase requires the reverse outcome and careful reassessment; The pre-acquisition elimination removes the parent's investment against the subsidiary equity that existed when control was obtained; Later profits are not acquisition-date equity;

After the acquisition entries, current-period eliminations deal with internal transactions and balances; A receivable paired with an internal payable cannot be an asset and liability of the group; Internal revenue and expense cannot be group income or group expense;

Unrealised profit embedded in an asset must be removed until the asset leaves the group or is consumed; Tax consequences are considered where carrying amounts change without matching tax-base changes; The worksheet also preserves a clear audit trail;

Each adjustment should identify why the combined balance is wrong from the group's viewpoint, which accounts correct it, and whether the entry is current-period or carried through opening retained earnings; Jumping straight to a final consolidated number makes errors hard to diagnose;

Use a reconciliation mindset; For each major statement line, begin with the two legal-entity balances, list the consolidation-only adjustments, and arrive at the group amount; The course's sequence makes later modules easier because fair-value adjustments, intragroup eliminations and non-controlling interests all plug into the same framework;

Original scenario; Harbour Ltd acquires all shares in Jetty Ltd for $760,000; At acquisition, Jetty's recorded equity is $500,000 and an unrecorded customer contract has an acquisition-date fair value of $90,000; The related deferred tax liability is $27,000;

Working; Fair value of identifiable net assets is $500,000 + $90,000 - $27,000 = $563,000; Goodwill is $760,000 - $563,000 = $197,000 ; The tax liability reduces identifiable net assets and therefore increases goodwill by $27,000 compared with ignoring tax; Why must the valuation entry be understood before the pre-acquisition elimination?

A negative residual is not a licence to report a gain immediately; Recheck the consideration, the identifiable assets and liabilities, the acquisition date and the tax effects; The method demands reassessment because an omitted liability or mismeasured asset can reverse the apparent bargain;

Consolidation adjustments do not rewrite the subsidiary's books; Label the worksheet column and narrate the group reason for every entry; This distinction is especially important when later modules reverse unrealised profits through opening retained earnings: the entry repairs the consolidated view, not an error in the seller's legal-entity records;

Consideration is unchanged, but an omitted acquisition-date liability of $40,000 is identified; Explain the direction of the change in identifiable net assets and goodwill before posting entries; The parent reports a $52,000 receivable from the subsidiary, while the subsidiary reports a $49,000 payable; What should happen before elimination?

Separate equity that existed when control began from earnings generated afterward; The investment elimination belongs against acquisition-date equity adjusted for fair values and tax; Post-acquisition movements belong in group performance and ownership attribution; When those time periods are mixed, goodwill changes for the wrong reason and retained earnings becomes an unexplained balancing figure.
