Conceptual Framework and Financial Statement Presentation

The objective and the qualities of useful information

The Conceptual Framework, adopted from the IASB version in 2019, sets one objective: information useful to investors, lenders and other creditors deciding whether to provide resources.

Relevance and faithful representation are fundamental; comparability, verifiability, timeliness and understandability enhance them; cost is the constraint.

Elements and presentation

Assets, liabilities, equity, income and expenses are defined in Chapter 4 of the Framework, and equity is simply what remains after liabilities are deducted.

AASB 101 then governs how the statements are laid out and AASB 108 how policies are chosen, applied consistently and changed.

Where the Framework runs out

The lecture warns that a framework does not guarantee consistent standards. Mining and farming are treated very differently by AASB 6 and AASB 141, and conservatism, a long-standing feature of practice, is not mentioned once in the Framework.

Testing four café events against the element definitions

Q [4 marks]. At its 30 June year end Bellbird Café Pty Ltd has: (a) paid $36,000 on 1 April for twelve months of guaranteed coffee supply; (b) signed a barista starting in August on $60,000 a year; (c) lost an uninsured espresso machine with a carrying amount of $8,500 in a flood on 20 June; (d) $4,000 of unredeemed gift vouchers. Classify each item and give the amount. The practice weighting is assigned by AskSia and is not an official assessment.

  • 1(a) Three of twelve months have passed, so $9,000 is expense and $27,000 remains an asset: a controlled right to receive beans.
  • 1(b) No work has been done, so nothing has yet happened that creates a duty to pay; nothing is recognised.
  • 1(c) The machine has no remaining potential to produce benefits, so its $8,500 carrying amount is derecognised as a loss.
  • 1(d) The café must supply goods when vouchers are presented, a present obligation from past sales, so a $4,000 liability.
Prepayment asset $27,000 with $9,000 expensed; no liability for the future salary; an $8,500 loss on the destroyed machine; a $4,000 liability for the vouchers.
Sia tip — Write the definition’s key word beside each item first, such as control, past event or obligation, and only then the amount.

FAQ

Conceptual Framework and Financial Statement Presentation FAQ

What are the two fundamental qualitative characteristics?

Relevance and faithful representation. Information is relevant when it can make a difference to decisions through predictive or confirmatory value, with materiality part of relevance, and it is faithfully represented when it is complete, neutral and free from error.

Does an asset need probable future benefits?

Not under the current Framework. It must be a right with the potential to produce economic benefits; that potential need not be certain or even likely, provided the right already exists and, in at least one situation, could bring the entity benefits that others cannot get.

Why is there no recognition test for equity?

Equity is defined as assets less liabilities, so once those elements are recognised and measured the equity figure follows automatically. A separate recognition test for equity would add nothing.

Which presentation standards sit with the Framework in this topic?

AASB 101 on the presentation of financial statements, AASB 108 on accounting policies, changes in estimates and errors, and AASB 110 on events after the reporting period are all on the Topic 01 reading list.

What is the objective of general purpose financial reporting?

Paragraph OB2 says it is to give current and prospective investors, lenders and other creditors information about the entity that helps them decide whether to supply resources, such as buying or selling equity and debt or providing and settling loans.

Which AASB 101 paragraphs does the lecture highlight?

For financial position: line items in paragraph 54, totals and headings in 55, the current and non-current split in 60, notes in 77 and equity in 79. For profit or loss: one or two statements in 81A, line items in 82, the all-inclusive approach in 88 and 90, materiality in 97 and classification in 99.

Study strategy

Exam move

Build a one-page map: the objective at the top, the two fundamental characteristics, the four enhancing ones and the cost constraint. Under it, write each element’s definition with its paragraph number. Then take five everyday events and classify them aloud, giving the definition word that decides each one, until the reasoning takes seconds.

Then skim AASB 101, AASB 108 and AASB 110 on the AASB website so the paragraph numbers in the lecture feel familiar.
