ACCY 405 Chap.5 Audit Reports, Audit Quality and Regulation
Audit Reports, Audit Quality and Regulation
Where this topic sits in the course
After the conceptual framework, the Fall 2026 schedule turns to the auditor's reporting model and then to two sessions on audit quality, regulation and litigation, with a data analytics activity and a score card exercise on audit quality.
The assigned readings include research on the expanded audit report, a framework for understanding audit quality, and evidence on reforms to the external monitoring of audit firms.
The regulatory reset
The assigned KPMG monograph describes the background.
After the collapse of market values from 2000 and revelations of improprieties carried out through misstated statements, the Sarbanes-Oxley Act created the Public Company Accounting Oversight Board with authority to set auditing standards for public companies.
By June 2004 the Board had issued three standards: reports now cite its standards, an integrated audit adds an opinion on the company's reporting controls, and documentation requirements rose. It also set up an intensive inspection programme for registered firms.
Reading an opinion carefully
Two phrases carry weight.
Reasonable assurance means assurance that is high yet short of certainty that the statements contain no material misstatement. A material weakness is a control deficiency, alone or with others, serious enough that a material misstatement has more than a remote chance of going unprevented and undetected.
One phrase describes the statements; the other describes the system behind them.
What drives quality
The monograph argues that regulation raises the minimum bar but that society expects the profession to lead in raising it further. It also notes that auditing is a credence service, whose quality is hard to judge even after delivery.
Regulation, litigation and reputation each push on quality in different ways, and none of them sees everything.
How to prepare for these sessions
Read the assigned articles for their key argument rather than their details: what the expanded audit report tries to communicate, how audit quality can be defined and studied, and what happened when the monitoring of audit firms moved to an external regulator.
Then connect each argument to the demand-for-assurance ideas from earlier classes, since quality only matters because trusters rely on the opinion.

Audit Reports, Audit Quality and Regulation FAQ
Does a clean opinion mean there are no errors?
No. It gives reasonable assurance, high but never absolute, that the statements are free of material misstatement. Small errors can remain, and the auditor does not promise certainty.
Why did the PCAOB standards matter so much for auditors?
They moved standard setting for public company audits to a regulator, required an integrated audit with an opinion on internal control, raised documentation minimums, and came with inspections of registered firms.
Can regulation guarantee audit quality?
It can raise the floor but not guarantee the ceiling. Much of quality depends on judgment and evidence choices that inspections see only through documentation, which is why the course treats quality as more than compliance.
Exam move
Build a two-column comparison of the financial statement opinion and the internal control opinion, then a three-row table of regulation, litigation and reputation with one strength and one limit each.
