Standard Costs and Variance Analysis

Standard costs create benchmarks for input price, quantity, labour rate and labour efficiency. This chapter computes direct-material and direct-labour variances at actual output, reconciles the components to the total input-cost difference, and treats favourable or unfavourable results as diagnostic signals rather than automatic performance verdicts.

Investigation considers size, frequency, trends, controllability and the cost of action.

The analytical sequence holds output constant, separates price or rate from quantity or efficiency, and then reconnects the components through a control total. Standards are dated operating assumptions rather than permanent truths, so process, design, supplier or wage changes can make the benchmark stale.

Interpretation pairs financial signs with quality, downtime, delivery and responsibility evidence. This prevents a favourable price or rate result from being celebrated when it causes waste, rework, delay or an adverse variance elsewhere.

Reconcile materials and labour variances

Q [5 marks]. The mark allocation for this fresh variance drill is not a published university marking scheme. For 2,000 units, material standard is 3 kg at $5 and labour standard is 1.5 hours at $24. Actual material is 6,300 kg at $5.20 and actual labour is 3,180 hours at $25.50. Calculate four variances and reconcile. (5 marks)

The variance tree. Materials and labour each split into a price or rate branch and a quantity or efficiency branch before causes are investigated.
  • +1Material price variance is 6,300 times ($5.20 minus $5.00), giving $1,260 unfavourable.
  • +1Material quantity variance is $5 times (6,300 minus 6,000), giving $1,500 unfavourable.
  • +1Labour rate variance is 3,180 times ($25.50 minus $24), giving $4,770 unfavourable.
  • +1Labour efficiency variance is $24 times (3,180 minus 3,000), giving $4,320 unfavourable.
  • +1The four variances total $11,850 unfavourable, equal to actual input cost minus standard cost allowed.
Material price and quantity variances are $1,260 U and $1,500 U. Labour rate and efficiency variances are $4,770 U and $4,320 U. Together they reconcile to the $11,850 unfavourable total input-cost difference.
Sia tip — Compute standard quantity and standard hours for actual output before calculating any variance, then reconcile all four effects to the total.
Glossary

Key terms

Standard cost
A benchmark price and quantity for an input under defined operating assumptions.
Practical standard
An attainable standard allowing normal downtime and waste.
Price variance
The financial effect of paying an actual input price different from standard.
Quantity variance
The financial effect of using an actual input quantity different from standard allowed.
Rate variance
The labour-cost effect of paying an actual hourly rate different from standard.
Efficiency variance
The labour-cost effect of using actual hours different from standard hours allowed.
FAQ

Standard Costs and Variance Analysis FAQ

Why are standards based on actual output?

A fair comparison holds output constant. Standard quantity and hours are therefore scaled to what was actually produced before actual inputs are compared against the allowed benchmark.

Is every unfavourable variance bad performance?

No. Higher input cost may improve quality, and extra labour hours may follow machine failure or poor material. The calculation identifies a signal, while cause evidence supports responsible evaluation and action.

Why investigate a favourable variance?

It may reveal a better practice, but it can also indicate a loose standard, lower quality, deferred work or cost shifted to another part of the organisation.

Who owns a material quantity variance?

Production often influences usage, but supplier quality, product design and equipment condition can also cause excess material. Assign responsibility only after tracing the operational driver and evidence.

How do the component variances reconcile?

For each input, the price or rate effect plus the quantity or efficiency effect should equal actual input cost minus the standard cost allowed for actual output, subject to consistent purchase-versus-use assumptions. Reconcile materials and labour separately before combining them. A mismatch usually indicates the wrong standard quantity, an inconsistent actual quantity, a sign error or premature rounding.

When should a standard be revised?

Revise when a sustained process, design, supplier, wage or technology change means the existing benchmark no longer represents attainable current operations. Do not reset merely to erase an unfavourable result. Document the effective date, causal evidence, expected quality and capacity implications, and approval, so the revision preserves accountability while allowing the control system to remain relevant.

Study strategy

Exam move

Write AP, AQ, SP and SQ or AR, AH, SR and SH beside the data before selecting a formula. Compute allowed input at actual output, calculate the signed result and then label direction. Reconcile component variances to actual cost minus standard cost. Pair interacting price and usage effects, and finish with a cause-based investigation rather than blame from the sign alone.

Keep a cause matrix beside the formulas: purchasing terms, material grade, mix, waste, skill mix, overtime, downtime and scheduling. For every result, state the record that could confirm the proposed cause and the manager who influenced that driver. Apply a pre-set materiality or recurrence threshold so investigation effort is proportionate rather than driven by colour labels.
