Business Taxation and Tax Design

Business taxation requires a transparent bridge from assessable income through allowable deductions to taxable income and liability. Accounting information supplies inputs, but tax treatment follows the stated rules, so non-deductible expenses and tax depreciation adjustments must be handled explicitly. The course also evaluates tax design through efficiency, equity and simplicity.

These principles can conflict: an incentive may encourage investment while distorting choices, treating taxpayers differently and increasing compliance work. Strong answers keep computation and policy evaluation distinct, show reasons beside adjustments and verify the entity, year and rate assumptions.

Adjust accounting profit to taxable income

Q [4 marks]. Accounting profit is $410,000 after $55,000 accounting depreciation and a $10,000 non-deductible penalty. Tax depreciation is $70,000. Find taxable income. This original study-guide exercise uses an indicative four-mark allocation created for practice, not a published course marking scheme.

Tax-base funnel. The rate belongs at the narrow end, after classifications and adjustments are complete.
  • +1Start from accounting profit of $410,000.
  • +1Add back $55,000 accounting depreciation and the $10,000 non-deductible penalty.
  • +1Deduct the stated $70,000 tax depreciation amount.
  • +1Taxable income is $410,000 + $55,000 + $10,000 - $70,000 = $405,000.
Taxable income is $405,000 under the stated assumptions.
Sia tip — Label the starting point. A reconciliation from accounting profit uses add-backs; a build from assessable income uses allowed deductions.
Glossary

Key terms

Assessable income
Income included in the tax calculation for the entity and period under the stated rules.
Allowable deduction
An amount permitted to reduce assessable income when calculating taxable income.
Taxable income
The tax base remaining after applicable inclusions, deductions and adjustments.
Tax efficiency
The extent to which tax design limits unwanted behavioural distortion and administrative cost.
Horizontal equity
The principle that taxpayers in similar circumstances should receive similar treatment.
FAQ

Business Taxation and Tax Design FAQ

Why is accounting profit not automatically taxable income?

Recognition and measurement rules can differ. Reconcile non-deductible items, tax depreciation and other stated differences before applying a rate, and identify the taxpayer and income period governing each adjustment.

What earns marks in a tax calculation?

A visible breakdown with reasons shows which revenue and deductions entered the base. It lets a reviewer identify the first incorrect classification and update the answer when an assumption changes.

How do efficiency and equity conflict?

A targeted incentive may encourage an activity but give unlike treatment to comparable taxpayers. The policy answer should explain the mechanism, affected groups and trade-off rather than listing principles alone.

Why must the applicable rate be checked?

Entity status, period, eligibility and jurisdiction can alter the rate or base. Apply stated exam facts, label any practice assumption and verify current rules in real decisions.

How should I choose between two tax reconciliation routes?

Use either assessable income less allowable deductions or accounting profit adjusted for tax differences, depending on the facts supplied. State the starting point and follow one route consistently. If starting from accounting profit, reverse non-deductible expenses and accounting depreciation before inserting the tax deduction. If starting from assessable income, do not deduct those items in the first place.

Performing both corrections would double count. Label every line with its reason and reconcile the result so a reviewer can identify the first classification that changes taxable income.

How do I evaluate simplicity without making a vague claim?

Identify the records, classifications, elections or calculations a taxpayer and administrator must maintain. A targeted deduction may require eligibility tests, separate cost tracking and evidence of approved use, increasing compliance and enforcement effort. Explain who bears that work and whether uncertainty may change behaviour.

Then compare the complexity cost with the policy benefit rather than assuming all detailed rules are undesirable. This mechanism-based explanation can be assessed against the scenario and connected with efficiency and equity effects.

Why should tax calculation and policy judgement remain separate?

The calculation applies the stated legal assumptions to determine a base and liability. Policy judgement asks whether those rules create acceptable effects on behaviour, distribution and administration. Disagreement with the policy does not justify changing a deduction or rate silently, while a correct calculation does not prove the design is fair or efficient.

Complete the numerical bridge first, record its assumptions, and then evaluate the trade-offs with a clear mechanism. This separation keeps positive analysis and normative evaluation visible to the reader.

Study strategy

Exam move

Choose one reconciliation route and write the starting point. Label every inclusion, deduction, add-back and substitution before calculating taxable income. Apply the rate only after the base is complete. For policy questions, write one mechanism for efficiency, one comparison for equity and one compliance consequence for simplicity, then decide whether the benefit justifies the cost.

Keep legal assumptions explicit and never import an unstated rate or deduction.
