Market Multiples and Company Valuation

Company valuation combines realised accounting information with forward-looking market expectations. Comparable-company analysis estimates a target from peer multiples, but the metric and value perspective must match. P/E uses net income and produces equity value. EV/EBITDA uses an operating metric and produces enterprise value, which is bridged to equity by subtracting debt and adding cash.

Peer selection, normalisation and multiple dispersion are evidence choices rather than mechanical details. A credible result explains why the target resembles its peers and why different methods produce a range.

Convert enterprise value to equity value

Q [4 marks]. EBITDA is $12 million and the selected EV/EBITDA multiple is 6.5. Debt is $20 million and cash is $5 million. Estimate equity value. This original study-guide exercise uses an indicative four-mark allocation created for practice, not a published course marking scheme.

Three value perspectives. The bridge from market equity to enterprise value adjusts for financing claims and cash.
  • +1Multiply EBITDA by the firm multiple: enterprise value = $12m × 6.5 = $78m.
  • +1Recognise that enterprise value includes claims of debt and equity holders net of cash.
  • +1Bridge to equity: $78m - $20m debt + $5m cash = $63m.
  • +1State that comparability of EBITDA and the selected peer multiple remains the main limitation.
Enterprise value is $78 million and implied equity value is $63 million.
Sia tip — Apply the multiple first, then bridge perspectives. Do not subtract debt from EBITDA.
Glossary

Key terms

Market capitalisation
Share price multiplied by shares outstanding, representing the market value of equity.
Enterprise value
Value of operating assets available to debt and equity claimants, commonly expressed as equity value plus debt less cash.
Comparable company
A peer selected because its operations, growth, risk and economics provide relevant market valuation evidence.
P/E multiple
Market equity value relative to net income, used to estimate equity value.
EV/EBITDA multiple
Enterprise value relative to EBITDA, used to compare operating value before financing differences.
FAQ

Market Multiples and Company Valuation FAQ

Why can P/E and EV/EBITDA estimates differ?

They use different performance levels and financing perspectives. Interest, tax, one-off items, capital intensity, peer growth and accounting policy can create a legitimate gap that should be investigated before choosing or weighting either estimate.

Should I average two valuation methods?

Not automatically. Investigate why they differ and weight the method whose metric, peers and assumptions better fit the target. A range can communicate uncertainty more honestly while preserving evidence about the source of disagreement.

How do I choose comparable firms?

Compare business model, customer base, growth, margins, risk, geography and capital intensity. A company in the same broad industry may still be economically unsuitable because its operating economics or forecast period differs.

What is the difference between book and market equity?

Book equity accumulates accounting contributions and retained results. Market equity reflects the price investors currently place on expected future outcomes and risk, so the two measures answer different questions and need not converge.

Why must the multiple match the value perspective?

Net income belongs to equity holders after interest, so a P/E multiple produces equity value. EBITDA is measured before financing costs, so EV/EBITDA produces enterprise value available to debt and equity claimants. Applying an enterprise multiple and calling the result equity value ignores financing claims. Complete the bridge by subtracting debt and adding excess cash, using amounts from the same date and currency.

Labelling the metric and output at each stage prevents a correct multiplication from answering the wrong valuation question.

How should peer dispersion affect the conclusion?

A wide range of peer multiples may reflect different growth, risk, margins, capital intensity, business mix or temporary earnings conditions. Report the distribution rather than hiding it behind one average, investigate outliers and explain why the selected statistic fits the target. A range or sensitivity can communicate uncertainty more honestly than a single point.

If one peer drives the result, identify which economic similarity justifies that weight. Dispersion is evidence about comparability and expectation differences, not merely noise to remove from the calculation.

What checks should precede a final valuation range?

Normalise the target performance measure for one-off items, align measurement dates, verify shares, debt and cash, and confirm that peers use comparable accounting definitions. Recalculate both enterprise and equity routes where possible, then investigate the reasons for divergence rather than averaging automatically. Test how the range changes with the selected multiple and maintainable earnings.

Finish with the method trusted most, the assumption driving the range and the next evidence needed. This makes the valuation an auditable chain of inputs and judgements rather than an isolated product.

Study strategy

Exam move

Keep an equity side and an enterprise side in your notes. Place net income and P/E on the equity side, and EBITDA plus EV multiples on the enterprise side. Practise the debt-and-cash bridge until the direction is automatic. Build small peer tables that show both median and dispersion, then write why one peer should not control the answer.

Reconcile differences between methods through financing, growth, risk and reinvestment rather than averaging without explanation.
