Choosing Property and Structuring Loans

Property is simultaneously shelter, a large asset, a concentrated exposure and often the reason a household carries substantial debt. Analyse those roles separately. The asset decision covers location, condition, transaction costs, expected use and the opportunity cost of capital. The financing decision covers deposit, interest rate, repayment type, term, offset features and the ability to withstand a higher rate.

Leverage magnifies the return on equity when the asset return exceeds financing and ownership costs; it magnifies losses when the direction reverses. A repayment calculated at today’s rate is therefore only the baseline. Stress the rate, allow for maintenance and irregular expenses, and compare the result with reliable surplus cash flow.

Illiquidity matters as well: a household cannot sell a small fraction of an owner-occupied home to meet a bill. The strongest conclusion names both the lifestyle case and the balance-sheet risk, then states a buffer and review trigger. Carry the housing choice through every statement.

The deposit reduces liquid assets, transaction costs affect net worth, repayments alter the budget and principal reduction changes the liability balance. A stress case should preserve essential spending and the stated buffer after a rate increase. Record the rate or life event that reopens the financing decision.

That trail separates genuine affordability from a result that works only under today’s price, income and interest assumptions.

Stress a mortgage repayment

Q [4 marks]. Why separate the home from the loan used to buy it?
  • +2Financial Leverage: Financial leverage uses debt to increase exposure of equity returns to an asset outcome. For a $480,000 loan at 6% p.a. over 30 years, r = 0.06/12 and n = 360. The monthly repayment is $2,877.84. The weighting attached to this loan exercise is not a university assessment scheme.
  • +2Loan Principal changes the reading: separate the property decision from the financing decision, then test cash flow under a higher rate. Illiquidity supplies the counter-case or reopening signal.
For a $480,000 loan at 6% p.a. over 30 years, r = 0.06/12 and n = 360. The monthly repayment is $2,877.84. Illiquidity describes the difficulty of converting an asset into cash quickly without material cost. The governing relationship is “Monthly repayment = P r(1+r)^n / ((1+r)^n - 1)”.
Sia tip — Convert the annual rate to a monthly rate before using 360 payments.
