Investment Markets and Trading

Week 1 establishes the market mechanics that sit underneath every later return. A price-weighted index responds to constituent share prices and needs a revised divisor after a split or constituent change so that a non-economic event does not move the index. A value-weighted index responds to total market capitalisation and gives larger firms more influence.

Trading questions separate execution from price control: market orders favour immediate execution, while limit orders specify an acceptable price but may remain unfilled. Investor cash flows must include both explicit commission and implicit spread costs. Margin accounts are rebuilt as small balance sheets.

A long position has current share value, a fixed loan and residual equity; a short position begins with sale proceeds plus posted collateral and loses equity as the repurchase price rises. Managed-fund questions calculate liabilities before dividing net assets by units.

These methods reward a consistent order: define the position, revalue it at the current price, identify the relevant liability, divide by the correct current base, and then compare with the rule or threshold in the question.

Long-margin trigger from a rebuilt account

Q [4 marks]. An original practice investor buys 200 shares at $50 with 60% initial margin. The maintenance margin is 35%. Test the account at $32 and find the call price. This mark allocation supports practice and is not a published university assessment scheme.

  • +1Initial position value is $10,000. Investor equity is $6,000, so the fixed margin loan is $4,000.
  • +1At $32, current position value is $6,400 and current equity is $6,400 minus $4,000, or $2,400.
  • +1The live margin percentage is $2,400 divided by $6,400, which equals 37.50%, above maintenance.
  • +1The call price is $4,000 divided by 200 times one minus 0.35, which equals about $30.77.
There is no margin call at $32 because the live margin is 37.50%. The account reaches the 35% maintenance boundary at approximately $30.77 per share.
Sia tip — Reprice the full share position before subtracting the unchanged loan. Never apply maintenance margin to the original purchase value.
Glossary

Key terms

Price-Weighted Index
An index in which a higher-priced constituent has more influence on the index level.
Value-Weighted Index
An index that weights constituents by market capitalisation and therefore emphasises larger firms.
Limit Order
An instruction to trade only at a specified price or better, with execution not guaranteed.
Bid-Ask Spread
The difference between the dealer's buying quote and selling quote, creating an implicit trading cost.
Maintenance Margin
The minimum equity percentage that must remain in a margin account before a call occurs.
Net Asset Value
Fund assets less liabilities, divided by the number of units outstanding when stated per unit.
FAQ

Investment Markets and Trading FAQ

Why does a stock split change the divisor?

A split changes the quoted share price without creating or destroying investor wealth. Revising the divisor keeps a price-weighted index at the same level immediately before and after the split, so later movement reflects prices rather than arithmetic discontinuity.

When should a market order be used?

A market order prioritises execution at the available quote and is useful when completing the trade matters more than controlling the exact price. It still exposes the investor to the spread, price movement and market impact.

How is a margin call checked?

Calculate current position value, subtract the fixed loan for a long account, and divide current equity by current position value. Compare that percentage with maintenance margin, or solve the boundary price directly.

Why can a closed-end fund trade away from NAV?

Closed-end shares trade between investors on an exchange and their market price depends on demand and supply. The trading price can therefore sit at a premium or discount to underlying net asset value.

Which trading costs should be shown?

Show explicit commission separately from implicit spread and any stated market impact. Identify whether the investor buys at the ask or sells at the bid before calculating net cash paid or received.

Study strategy

Exam move

Make a one-page account map before memorising formulas. For an index question, identify whether influence comes from price or market capitalisation and ask whether a corporate action needs a continuity adjustment. For an order question, write buyer at ask and seller at bid beside the quote, then list commission and spread separately. For long margin, track position value, fixed loan and equity.

For short margin, track original sale proceeds plus collateral and the current repurchase liability. For managed funds, remove liabilities before dividing by units. Drill the direction checks: a falling long price reduces margin, a rising short price reduces short equity, and a stock split alone should not change economic index value.

Close every answer by stating whether the threshold is breached or which construction receives the greater weight.
